Hazard Insurance vs. Life Insurance Requirements for SBA Loans

SBA lending rules treat the two separately: hazard insurance covers the assets pledged as collateral, while life insurance covers the principals of the business. Both requirements are set out in SBA Standard Operating Procedure (SOP) 50 10 8, which governs 7(a) and 504 loans.

When Does the SBA Require Life Insurance?

  • Standard 7(a) loans: lenders may follow their own policy for similar non-SBA loans, but if the loan is not fully secured, life insurance is required in the amount of the collateral shortfall for the principals of sole proprietorships, single-member LLCs or businesses otherwise dependent on one owner’s active participation.
  • 7(a) Small and SBA Express loans: lenders may follow their internal written policy for similarly sized commercial loans.
  • 504 loans: the Certified Development Company must assess whether the business depends on an individual; when the loan is not fully collateralized, life insurance is required for those principals. The minimum term is 10 years for a 10-year debenture and 20 years for a 20- or 25-year debenture.

How the Collateral Assignment Works

Each required policy must be collaterally assigned to the 7(a) lender (or to the CDC/SBA for a 504 loan), and the assignment must be acknowledged by the insurer’s home office. The borrower pays the premiums. Lenders may accept the pledge of an existing policy, and credit life or whole life insurance should not be required. If a principal is uninsurable, the lender must obtain written documentation of that from a licensed insurer.

SBA Hazard Insurance Requirements

Under SOP 50 10 8, the SBA requires hazard insurance on all assets pledged as collateral for 7(a) loans and 504 projects greater than $50,000; if hazard insurance is not available, the loan cannot be approved. The regulation, 13 CFR 120.160(c), states the requirement for loans greater than $500,000; the SOP applies it at the lower $50,000 level, and SOP 50 10 8.1, effective October 1, 2026, adds limited exceptions for some loans of $500,000 or less.

  • Real estate and personal property must be insured for full replacement cost, or the maximum insurable value if replacement cost coverage is not available.
  • The policy must name the lender (or CDC/SBA) through a mortgagee or lender’s loss payable clause and give at least 10 days’ written notice before cancellation.
  • Flood insurance is required when a building pledged as collateral is in a special flood hazard area.
  • SBA Express lenders that do not require hazard insurance must document the reason in the loan file.
